Today，theU.S.dollarstilldominatesmanyfinancialmarkets．Infact，exchangeratesareoftenexpressedintermsofU.S.dollars．Currently，theU.S.dollarandtheeuroaccountforapproximately50percentofallcurrencyexchangetransactionsintheworld．AddingBritishpounds，Canadiandollars，Australiandollars，andJapaneseyentothelistaccountsforover80percentofcurrencyexchangesaltogether．

MethodsofExchange：theFloatingExchangeRate

Therearetwomainsystemsusedtodetermineacurrency'sexchangerate：floatingcurrencyandpeggedcurrency．Themarketdeterminesafloatingexchangerate．Inotherwords，acurrencyisworthwhateverbuyersarewillingtopayforit．Thisisdeterminedbysupplyanddemand，whichisinturndrivenbyforeigninvestment，import/exportratios，inflation，andahostofothereconomicfactors．

Generally，countrieswithmature，stableeconomicmarketswilluseafloatingsystem．Virtuallyeverymajornationusesthissystem，includingtheU.S.，CanadaandGreatBritain．Floatingexchangeratesareconsideredmoreefficient，becausethemarketwillautomaticallycorrecttheratetoreflectinflationandothereconomicforces．

Thefloatingsystemisn'tperfect，though．Ifacountry'seconomysuffersfrominstability，afloatingsystemwilldiscourageinvestment．Investorscouldfallvictimtowildswingsintheexchangerates，aswellasdisastrousinflation．

MethodsofExchange：thePeggedExchangeRate

Apegged，orfixedsystem，isoneinwhichtheexchangerateissetandartificiallymaintainedbythegovernment．Theratewillbepeggedtosomeothercountry'sdollar，usuallytheU.S.dollar．Theratewillnotfluctuatefromdaytoday．

Agovernmenthastoworktokeeptheirpeggedratestable．Theirnationalbankmustholdlargereservesofforeigncurrencytomitigatechangesinsupplyanddemand．Ifasuddendemandforacurrencywastodriveuptheexchangerate，thenationalbankwouldhavetoreleaseenoughofthatcurrencyintothemarkettomeetthedemand．Theycanalsobuyupcurrencyiflowdemandisloweringexchangerates．

Countriesthathaveimmature，potentiallyunstableeconomiesusuallyuseapeggedsystem．Developingnationscanusethissystemtopreventout-of-controlinflation．Thesystemcanbackfire，however，iftherealworldmarketvalueofthecurrencyisnotreflectedbythepeggedrate．Inthatcase，ablackmarketmayspringup，wherethecurrencywillbetradedatitsmarketvalue，disregardingthegovernment'speg．

Whenpeoplerealizethattheircurrencyisn’tworthasmuchasthepeggedrateindicates，theymayrushtoexchangetheirmoneyforother，morestablecurrencies．Thiscanleadtoeconomicdisaster，sincethesuddenfloodofcurrencyinworldmarketsdrivestheexchangerateverylow．Soifacountrydoesn'ttakegoodcareoftheirpeggedrate，theymayfindthemselveswithworthlesscurrency．

MethodsofExchange：Hybrids

Inreality，fewexchangeratesystemsare100percentfloating，or100percentpegged.Countriesusingapeggedratecanavoidmarketpanicsandinflationarydisastersbyusingafloatingpeg．TheypegtheirratetotheU.S.dollar，andthatratedoesn'tfluctuatefrom

daytoday．However，thegovernmentperiodicallyreviewstheirpeg，andmakesminoradjustmentstokeepitinlinewiththetruemarketvalue。
